2026 Statutory Briefing (All 16 East Coast States (Federal IRC § 402(e)(4) + State Capital Gains Overlay)): Under Internal Revenue Code § 402(e)(4)(B), an employee holding highly appreciated employer stock inside a 401(k) or ESOP can execute a Lump-Sum Distribution after a qualifying triggering event (reaching age 59½, separation from service, disability, or death) by transferring the non-employer funds to an IRA and distributing the employer shares in-kind to a taxable brokerage account within a single calendar year. You pay ordinary income tax only on the original Cost Basis of the shares, while the entire Net Unrealized Appreciation (NUA = Fair Market Value minus Cost Basis) is taxed at Long-Term Capital Gains rates (15% or 20%) AND is statutorily exempt from the 3.8% Net Investment Income Tax (NIIT) under Treas. Reg. § 1.1411-8.

1. The 4 Strict Statutory Requirements to Qualify for IRC § 402(e)(4)(B) NUA Treatment

To prevent the IRS from disqualifying your Net Unrealized Appreciation election and taxing the entire fair market value of your company stock at 35%–37% ordinary income rates, four statutory rules under IRC § 402(e)(4)(D) must be satisfied without exception: (1) The distribution must occur AFTER one of the four qualifying triggering events—attainment of age 59½, separation from service (for employees), total disability (for self-employed), or death; (2) The entire balance to the credit of the employee across all qualified plans of the same type (all defined contribution 401(k)/profit-sharing plans of that employer) must be distributed within ONE single calendar year (Jan 1 to Dec 31).

Requirement (3): The employer securities must be distributed IN-KIND as actual shares directly to a taxable non-retirement brokerage account—if the 401(k) plan sells the stock inside the plan and distributes cash, or if the shares ever touch an IRA, the NUA tax benefit is permanently destroyed. Requirement (4): Only the non-NUA mutual funds/cash inside the 401(k) are rolled directly into a Traditional IRA.

2. The Hidden Bonus: 0% NIIT Exemption Under Treas. Reg. § 1.1411-8(b)(4)(ii)

Normally, high-earning households selling appreciated stock in a taxable brokerage account pay up to 23.8% federal tax (20.0% Long-Term Capital Gains + 3.8% Net Investment Income Tax under IRC § 1411). However, Treasury Regulation § 1.1411-8(b)(4)(ii) explicitly excludes Net Unrealized Appreciation attributable to employer securities distributed from a qualified plan under IRC § 402(e)(4) from Net Investment Income.

As a result, whether you sell the distributed employer shares the very next day after the in-kind transfer or 10 years later, the entire NUA portion ($750,000 in our benchmark example) is taxed at a maximum 20.0% federal LTCG rate with 0.0% NIIT—saving an additional $28,500 compared to ordinary taxable stock gains. Any post-distribution appreciation above the date-of-distribution FMV is subject to standard short- or long-term capital gains and NIIT rules based on your holding period after the distribution date.

3. Cherry-Picking Low-Basis Tax Lots vs. Rolling High-Basis Lots to an IRA

If your 401(k) recordkeeper (such as Fidelity NetBenefits, Empower, Vanguard, or Schwab) tracks individual share lots rather than a pooled unitized stock fund, you do not have to apply NUA to 100% of your company shares. You can cherry-pick only the oldest, lowest-cost-basis share lots for in-kind NUA distribution to your taxable account, while rolling the newer, high-cost-basis share lots tax-free into your Traditional IRA alongside your mutual funds.

Use the interactive NUA 401(k) Calculator above to find your exact breakeven cost-basis percentage and compare NUA against an IRA rollover.

Frequently Asked Questions: Net Unrealized Appreciation (NUA) 401(k) Tax Guide & Calculator (2026): IRC § 402(e)(4)(B) Lump-Sum Distribution Rules

Do I have to hold the employer shares for 1 year after the 401(k) distribution to get Long-Term Capital Gains on the NUA?

No. Under Treas. Reg. § 1.402(a)-1(b)(1)(i), the Net Unrealized Appreciation (FMV at distribution minus original cost basis) automatically receives Long-Term Capital Gains treatment even if you sell the shares the very next day after they land in your taxable brokerage account.

Does NUA get a step-up in basis at death under IRC § 1014?

Per IRS Revenue Ruling 75-125, the NUA portion itself is treated as Income in Respect of a Decedent (IRD under IRC § 691) and does NOT receive a step-up in basis at death (heirs still pay LTCG with 0% NIIT on the NUA when they sell), whereas any post-distribution appreciation above the distribution-date FMV DOES receive a full tax-free step-up in basis at death.

What if I took a partial withdrawal from my 401(k) two years ago after turning 59½?

If you already separated from service AND turned 59½ prior to that earlier partial withdrawal, taking a distribution in a prior year disqualifies the single-calendar-year rule unless a new independent triggering event (such as formal separation from service if you were still working at 59½) occurs afterward.
